In Group Policy (gpmc.msc), edit the Domain Policy.
Expand Computer Configuration, expand Windows Settings, expand Security Settings, expand Local Policies, and then click Security Options.
In the list of available policies, double-click Network security: Do not store LAN Manager hash value on next password change, and then Disable that policy.
Make sure that a WINS server is running on your network.
Make sure that the Windows 98 client is enabled to use WINS and the local domain DNS server.
Change the password of the user account that you plan to use to join the Windows 98 client computer to the domain. This enables the password to use a LAN Manager hash.
Try to join the Windows 98 client to the domain.

I had a problem with Win98 and Server 2008. I used the following recommendations:

My Win98 computers had worked well with my Windows 2003 server but when connected to the Window 2008 server they could connect and display the directories but when trying to copy a file would get the "This device does not exist on the network" error. After trying the above recommendation I found that I only needed to change the LMCompatibility setting on the server to 2 and Set the EnableRaw to "0" which resolve the problems for my other Win98 computers with no changes to the workstations.
